Nepal’s Economy: Features, Challenges and Prospects

Nepal’s Economy: Complete Loksewa Notes (English)

Nepal’s economy is a near-certain topic in general knowledge, economics and development papers in Public Service Commission (Loksewa Aayog) exams for Section Officer, Nayab Subba and Kharidar. Questions cover its features, constitutional economic objectives, the history of planned development, key economic institutions, challenges and prospects. For figures that change every year, consult the latest Economic Survey and budget speech; these notes focus on lasting concepts and trends.

1. What is an economy?

An economy is the whole system of activities involved in producing, distributing, exchanging and consuming goods and services in a country, together with the institutions and policies that run it. Nepal’s is a developing, landlocked economy that was agrarian and is shifting towards services, with a heavy reliance on remittances.

Nepal is on the UN list of Least Developed Countries (LDCs) and is in the process of graduating from that category under a UN decision. Its long-term national vision is “Prosperous Nepal, Happy Nepali”.

2. Economic provisions in the Constitution

  • Article 50(3) – economic objective: achieve rapid and sustainable growth by mobilising available resources through the participation of the public, private and cooperative sectors, and build an independent, prosperous, socialism-oriented economy free of exploitation.
  • Three-pillar economy: the public, private and cooperative sectors are the three pillars.
  • Article 51(d) – policies on economy, industry and commerce: protect national industry, promote domestic investment and attract foreign investment into priority sectors.
  • Part 10 – federal financial procedure: no tax without law (Article 115), Federal Consolidated Fund (Article 116), estimates of revenue and expenditure (Article 119).
  • Article 119(2): the Finance Minister must present the annual budget to the Federal Parliament on 15 Jestha each year.
  • Article 60 – revenue sharing: fair distribution of revenue among the federal, provincial and local governments.

3. Key features

  • Population dependent on agriculture: agriculture’s share of GDP is falling, but it still supports the largest share of the population.
  • Services dominate: trade, transport, tourism, finance, education and health contribute the largest share of GDP.
  • Weak industrial base: manufacturing’s contribution is small and stagnant.
  • Remittance dependence: money sent home by migrant workers underpins consumption, poverty reduction and foreign exchange reserves.
  • Trade deficit: imports are several times exports; India is the largest trading partner.
  • Landlocked: sea access depends on neighbours, raising transport costs.
  • Mixed economy: private, public and cooperative sectors coexist.
  • Pegged exchange rate: the Nepali rupee is pegged to the Indian rupee; rates against other currencies are market-determined.
  • Large informal sector: much employment is informal.
  • Regional inequality: gaps in income and services between urban and rural areas, and between the Tarai and the mountains.

4. Sectoral structure

Sector Includes Trend
Primary Agriculture, forestry, fisheries, mining and quarrying Falling share of GDP, still large in employment
Secondary Manufacturing, electricity, gas, water, construction Small share; some growth in hydropower and construction
Tertiary Wholesale and retail trade, hotels, transport, communication, finance, education, health, public administration Largest and growing share of GDP

Nepal has moved from agriculture straight to services without a strong industrial phase, sometimes called “premature servicification”. This has limited the creation of productive jobs.

5. History of planned development

  • 2013 BS (1956) – First Five-Year Plan (2013–2018 BS): the start of planned development.
  • 2013 BS – National Planning Commission: the main planning body (initially the Planning Board).
  • Eighth Plan (2049–2054 BS): the first plan to adopt liberal economic policy.
  • Tenth Plan (2059–2064 BS): served as the Poverty Reduction Strategy Paper (PRSP).
  • From the Fourteenth Plan: SDGs built into planning.
  • Fifteenth Plan (2076/77–2080/81 BS): the first plan after the federal structure was put in place, with the long-term vision “Prosperous Nepal, Happy Nepali”.
  • Sixteenth Plan (2081/82–2085/86 BS): focused on good governance, social justice and prosperity.

6. Liberalisation and economic reform

After the political change of 2046 BS (1990), and especially from 2048 BS, Nepal adopted liberal economic policies, including:

  • Privatisation of public enterprises (Privatisation Act, 2050 BS).
  • Full convertibility of the rupee on the current account.
  • Opening of the financial sector and growth of private banks and financial institutions.
  • Lower customs tariffs and trade liberalisation.
  • Value Added Tax (VAT) introduced from 2054 BS (1997).
  • Membership of the World Trade Organization (WTO) in 2004.

7. Key economic institutions

Institution Established Main role
Nepal Rastra Bank 2013 BS (1956), central bank Monetary policy, issuing currency, regulating banks and financial institutions, managing foreign exchange
National Planning Commission 2013 BS (1956) Formulating, monitoring and evaluating periodic plans
Ministry of Finance — Budget, fiscal policy, revenue and public expenditure
National Natural Resources and Fiscal Commission Under the 2015 Constitution Recommending revenue sharing and grants among the three tiers
Securities Board of Nepal 2050 BS (1993) Regulating the capital market
Investment Board Nepal 2068 BS (2011) Facilitating large infrastructure and investment projects

Nepal Rastra Bank runs monetary policy, while the Ministry of Finance runs fiscal policy (taxes and public spending). The National Statistics Office conducts the census and compiles economic data, and the Ministry of Finance publishes the annual Economic Survey before the budget.

8. Main challenges

  • Trade deficit: weak exports and very high imports, especially petroleum, vehicles, consumer goods and raw materials.
  • Heavy reliance on remittances: exposure to external shocks such as recessions or policy changes abroad.
  • Lack of jobs and youth outflow: too few decent jobs at home.
  • Low productivity: traditional farming methods, small fragmented landholdings, limited irrigation.
  • Weak capital spending: development budgets go unspent until a rush at the end of the fiscal year.
  • Infrastructure gaps: roads, power transmission, irrigation and digital infrastructure.
  • Investment climate: policy instability, administrative delays and corruption.
  • Rising public debt and recurrent spending: pressure on fiscal discipline.
  • Inequality and poverty: regional, gender and social gaps.
  • Disasters and climate change: earthquakes, floods and landslides cause economic losses.

9. Prospects

Sector Potential
Hydropower and energy Large glacier-fed rivers; electricity exports, clean-energy-based industry and transport
Tourism Mountains, trekking, religious and cultural heritage (Lumbini, Pashupati), adventure and eco-tourism
Agriculture Diverse climates; organic produce, herbs, tea, coffee, cardamom, fruit and high-value crops
Information technology Software, outsourcing and digital service exports
Location Between India and China, two large economies; potential trade and transit bridge
Demographic dividend A large working-age population that can become productive with skills
Minerals and forests Sustainable use of minerals, timber and non-timber forest products

10. Way forward

  • Boost production and exports and substitute imports.
  • Channel remittances from consumption into productive investment.
  • Modernise and commercialise agriculture and improve market access.
  • Improve the quality and timeliness of capital spending.
  • Adopt stable, transparent, investment-friendly policies and a one-window system.
  • Develop skills and create decent jobs at home.
  • Invest in energy, roads and digital infrastructure.
  • Strengthen governance, fight corruption and maintain fiscal discipline.
  • Prepare strategically for the challenges of LDC graduation.

Conclusion

Nepal’s economy is at a turning point in its structural transformation. A population reliant on farming, a growing services share, weak industry, remittance dependence and a large trade deficit define it today. If hydropower, tourism, agriculture, IT and the demographic dividend are harnessed through sound policy, the vision of “Prosperous Nepal, Happy Nepali” can become reality. Revise the institutions, plans and years of Nepal’s economy as a table, and check the latest Economic Survey for current figures.
